The Notional Interest Deduction (NID) in Cyprus: Equity Treated Like Debt

The notional interest deduction (NID) is one of the most underestimated advantages of Cyprus tax law. It allows a notional interest expense to be deducted on newly introduced equity, even though no interest is actually paid. Equity is thereby treated for tax purposes similarly to debt – and the effective burden on equity-financed profits can fall significantly.

The idea: equity like debt

Interest on debt is deductible, whereas equity traditionally is not – which disadvantages equity financing. The NID equalises this: a notional interest deduction is granted on qualifying new equity. This reduces taxable income without any liquidity leaving the company.

Qualifying new equity

The benefit applies to equity introduced from 2015 onwards – by cash or contribution in kind, or by converting retained earnings, provided it is genuinely new capital. Existing old equity is excluded. The capital must be used to generate taxable income.

The reference rate

The notional rate is based on the yield of ten-year government bonds of the country in which the capital is employed, increased by a premium of 5%. The floor is the yield of ten-year Cyprus government bonds plus the same premium. Depending on the interest environment, this produces a noticeable notional deduction.

The 80-percent cap

The NID is limited: it may not exceed 80% of the taxable profit generated from the new equity. At its peak it can therefore reduce the effective burden of equity-financed profit to a similar order of magnitude as the IP Box – to around 3%. An unused NID cannot be carried forward.

Worked example

A company introduces EUR 1,000,000 of new equity and generates EUR 100,000 of taxable profit from it. If the reference rate is, say, 8%, the arithmetic notional deduction is EUR 80,000. As this exactly reaches the 80% cap of the profit, EUR 20,000 remains taxable; the 15% rate applies to it, i.e. EUR 3,000 – an effective burden of around 3% on the equity-financed profit.

Substance and anti-abuse

The NID is tied to anti-abuse rules: artificial capital circles without economic substance are not recognised. As everywhere in Cyprus, the structure must have real economic substance. Used correctly, however, the NID is a legitimate, statutorily anchored instrument.

The role of CMC: Non-Dom Status

The CMC team checks whether and to what extent the NID can be used, calculates the notional deduction and documents the qualifying equity. Cross-border effects are coordinated with your German advisor; reserved legal acts run through the partner law firm A. Panayiotou LLC.

The calculation in detail

The notional interest deduction is applied to newly injected equity. The deductible amount results from the new equity multiplied by a reference interest rate. This reference rate is based on the yield of ten-year government bonds of the state in which the capital is employed, plus a premium. The deduction is capped at 80% of the taxable profit generated from the assets financed with the new equity. Economically, equity financing is thus brought closer to debt financing, whose interest would be deductible anyway.

A worked example

A company receives new equity of EUR 2,000,000 and finances an operating investment with it. Assuming a reference rate of 5%, a notional interest deduction of EUR 100,000 results. If the financed business generates a taxable profit of EUR 300,000, the deduction is capped at 80% of it – EUR 240,000; the calculated amount of EUR 100,000 lies below and is thus fully deductible. The tax base decreases accordingly.

Only genuine new equity

Only genuinely newly injected equity is benefiting, not already existing equity. Restructurings and arrangements that merely relabel existing capital are captured by anti-abuse rules. The NID is thus an incentive for genuine capital injection and substance – not for accounting tricks.

Common Questions about The Notional Interest Deduction (NID) in Cyprus

What is the NID? A notional interest deduction on newly introduced equity – equity is thereby treated for tax like debt, without interest actually flowing.

Which capital qualifies? Genuine new equity introduced from 2015 onwards and used to generate taxable income. Old equity is excluded.

How high is the notional rate? The yield of ten-year government bonds of the country of investment plus 5%, at least the Cyprus yield plus 5%.

Is there a cap? Yes, the NID may not exceed 80% of the taxable profit generated from the new equity.

The Notional Interest Deduction (NID) in Cyprus: The Deduction Earned on New Equity, Not Assumed on All Capital

The notional interest deduction (NID) gives a deemed interest deduction on new equity—earned on qualifying new equity at the reference rate, not assumed on all capital—the system briefing first: The NID deducts notional interest (the notional interest deduction of the deduction sort — the deemed interest on equity of the NID kinds: the NID as the equity deduction; the NID as the new-equity relief, per the corporate-tax chapter's law), the new equity qualifies (the new equity of the qualifying sort — the injected equity of the qualifying kinds: the new equity of the qualifying sort; the NID of the new-equity kind), the deduction is earned on qualifying equity, not all capital (the NID of the earned sort — the all-capital assumption of the wrong kinds: the NID of the earned sort; the deduction of the earned kind), and the honesty formula opens: The NID gives a notional interest deduction on new qualifying equity at the reference rate—the new equity identified, the rate applied, the caps observed—not on all capital — the new equity identified, the rate applied, the deduction earned: the NID as a new-equity relief; whoever assumes the NID on all the company's capital assumes a deduction the new-equity condition gates, and the NID is earned on new equity, not assumed on all capital. The equity note of the standing echo: The NID is on new equity (the new qualifying equity of the qualifying sort — the all-capital assumption of the wrong kind: the NID earned on new equity, not all capital, per the corporate-tax chapter).

The cross-reference note: The corporate-tax, holding and substance chapters carry the neighbours — this chapter carries the NID; the library earns its NID on new equity.

The Deduction in Detail: New Equity, Rate, Caps

The deduction briefing of the NID world: The NID deducts deemed interest on equity (the notional interest of the deduction sort — the deemed interest deducted of the NID kinds, per the corporate-tax chapter: the notional interest of the deduction sort; the NID of the deduction kind), the new equity qualifies (the new equity injected of the qualifying sort — the post-reference-date equity of the qualifying kinds: the new equity of the qualifying sort; the NID of the new-equity kind), the reference rate applies (the NID reference rate of the rate sort — the government bond plus premium of the rate kinds: the reference rate of the applied sort; the NID of the rate kind), the taxable-income cap reads (the 80%-of-taxable-income cap of the cap sort — the NID limited of the capped kinds, per the corporate-tax chapter: the cap of the read sort; the NID of the cap kind), the anti-abuse reads (the NID anti-abuse of the anti-abuse sort — the artificial equity of the tested kinds, per the substance chapter: the anti-abuse of the read sort; the NID of the anti-abuse kind), the equity-financing incentive reads (the equity-versus-debt of the incentive sort — the NID balancing the interest deduction of the incentive kinds: the equity-financing of the read sort; the NID of the incentive kind), the interaction reads (the NID and IP-Box of the interacting sort — the combined reliefs of the interacting kinds, per the IP-Box chapter: the interaction of the read sort; the NID of the interaction kind), the professional determination reads (the NID of the determined sort — the CMC and George Zourides of the mandate kinds: the determination of the professional sort; the NID of the advised kind), and the deduction formula closes: identify the new equity, apply the rate, observe the cap, earn the deduction. The NID formula: New qualifying equity times reference rate, capped at 80% of taxable income, equals the notional interest deduction — the new-equity sentence of the NID.

The cap note of the standing sort: The NID is capped (the 80%-of-taxable-income cap of the cap sort — the uncapped assumption of the wrong kind: the NID capped at 80% of taxable income, per the corporate-tax chapter).

Practice Lines: Earning the NID Right

The practice briefing of the company world: The new equity is identified (the new equity injected of the qualifying sort — the post-reference-date equity of the identified kind), the rate is applied (the NID reference rate of the rate sort — the government bond plus premium of the applied kind), the cap is observed (the 80%-of-taxable-income cap of the cap sort — the NID limited of the observed kind), the anti-abuse is satisfied (the NID anti-abuse of the anti-abuse sort — the genuine equity of the satisfied kind), the interaction is read (the NID and IP-Box of the interacting sort — the combined reliefs of the read kind), the determination is professional (the NID of the determined sort — the CMC and George Zourides of the mandate kind), and the practice formula closes: identify the new equity, apply the rate, observe the cap, earn the deduction. The chapter's memory line: The NID gives a notional interest deduction on new qualifying equity at the reference rate, capped at 80% of taxable income—the new equity identified, the rate applied, the cap observed; those who earn it on new equity claim it right, while assumers of all-capital NID assume a deduction the new-equity condition gates.

The closing classification: The notional interest deduction (NID) in Cyprus gives a deemed interest deduction on new qualifying equity at the reference rate (government bond plus premium), capped at 80% of taxable income, subject to anti-abuse—not on all the company's capital. The CMC team determines the NID with George Zourides' accounting lane in every relevant company — the deduction is earned on new equity, not assumed on all capital.

Case Study: The Deduction Earned on New Equity

The new-equity story: a company earned the notional interest deduction on its new qualifying equity rather than assuming it applied to all the company's capital — the chronicle: The new equity was identified (the new equity injected of the qualifying sort — "I'd heard Cyprus has a notional interest deduction—a deduction on equity—and assumed it applied to all my company's capital; my advisor corrected this: the NID is earned on new qualifying equity, injected after the reference date, not on all the company's existing capital", per the corporate-tax chapter), the rate was applied (the NID reference rate of the rate sort — "the deduction was the new equity times a reference rate—a government bond yield plus a premium; applying the rate to the qualifying new equity gave the deduction"), the cap was observed (the 80%-of-taxable-income cap of the cap sort — "the NID was capped at 80% of taxable income—so it couldn't wipe out all the tax; observing the cap was part of getting it right", per the corporate-tax chapter), the anti-abuse was satisfied (the NID anti-abuse of the anti-abuse sort — "there were anti-abuse rules—the equity had to be genuine new equity, not artificially created to generate the deduction; I made sure ours was genuine", per the substance chapter), the interaction was read (the NID and IP-Box of the interacting sort — "the NID interacted with other reliefs like the IP Box—read together for the combined position"), the determination was professional (the NID of the determined sort — "George Zourides' accounting lane determined the NID"), and the balance closed earned: identified, applied, observed — the deduction earned on new equity. The company's verdict: "I earned the NID on my new qualifying equity—the reference rate, the cap—rather than assuming it on all my capital; the ones who assume all-capital NID assume a deduction the new-equity condition gates, and the NID is earned on new equity, not assumed on all capital."

The lesson of the new-equity story: The deduction is earned on new equity — the new equity identified, the rate applied and the cap observed; and earning it on new equity versus assuming it on all capital is the whole discipline.

Quick FAQ on the Notional Interest Deduction

What is the NID? A notional interest deduction — a deemed interest deduction on new qualifying equity, giving equity financing a deduction comparable to interest on debt. Is it on all capital? No — it's on new qualifying equity (injected after the reference date), not all the company's existing capital. How is it calculated? New equity times a reference rate — a government bond yield plus a premium. Is it capped? Yes — at 80% of taxable income; it can't eliminate all the tax. Are there anti-abuse rules? Yes — the equity must be genuine new equity, not artificially created to generate the deduction.

Three Takeaways on the Notional Interest Deduction

First: It's on new qualifying equity — not all the company's capital. Second: It's the new equity times a reference rate — bond yield plus premium. Third: It's capped at 80% of taxable income, with anti-abuse. Three lines for the NID file.

Glossary of the NID Chapter

Notional interest deduction (NID) — the deemed interest deduction on equity. New qualifying equity — the post-reference-date injected equity. Reference rate — the government bond yield plus premium. 80% cap — the taxable-income limit on the NID. NID anti-abuse — the genuine-equity requirement. Five terms for the NID file.

Self-Check: Five Questions on Your NID

The deduction review: Is the new qualifying equity identified? Is the reference rate applied to it? Is the 80%-of-taxable-income cap observed? Is the anti-abuse (genuine equity) satisfied? And is the interaction with other reliefs read? Five yeses: the deduction is earned on new equity. Every no risks assuming all-capital NID.

Common Misconceptions About the NID

Three corrections: "The NID applies to all the company's capital" — it's on new qualifying equity, injected after the reference date. "It's uncapped" — it's capped at 80% of taxable income. "Any equity qualifies" — the equity must be genuine new equity; anti-abuse rules apply. Three lines for the clear NID view.

The One Sentence on the NID

For the index card: The notional interest deduction gives a deemed interest deduction on new qualifying equity at the reference rate (bond yield plus premium), capped at 80% of taxable income—not on all the company's capital. One sentence for the NID file.

Further Reading in the NID Cluster

The NID chapter branches into the corporate-tax library: the corporate-tax chapter for the deduction, the holding chapters for the equity, the IP-Box chapter for the interaction, the substance chapters for the anti-abuse. The cluster message: The NID chapter is the equity-deduction desk of the corporate-tax library — the deduction on new equity; the library earns its NID on new equity, not assumed on all capital.

Afterword: The NID Is Earned on New Equity, Not Assumed on All Capital

The closing thought: The company's principle — the NID is earned on new equity, not assumed on all capital — corrects a scope assumption that the NID's description as "a deduction on equity" invites, and the correction matters because "deduction on equity" sounds like it covers all the equity. The NID is often described simply as a notional interest deduction on equity—a way to get a deduction for equity financing comparable to the interest deduction debt enjoys—and this description sounds like it applies to all the company's equity, the whole equity base generating a notional interest deduction; and this scope assumption can lead to overestimating the NID, calculating it on all the company's capital rather than on the qualifying new equity the relief actually targets. But the NID is earned on new qualifying equity: it applies to equity injected after a reference date (new equity, not the company's pre-existing capital), at a reference rate (a government bond yield plus a premium), capped at 80% of taxable income, subject to anti-abuse rules requiring the equity to be genuine—so the deduction is calculated on the qualifying new equity within the cap, not on all the company's capital, and the all-capital assumption overstates it substantially. The earn-on-new-equity discipline calculates the NID correctly: the new qualifying equity identified (injected after the reference date), the reference rate applied to it, the 80% cap observed, the anti-abuse satisfied (genuine equity)—the deduction earned on the qualifying new equity rather than assumed on all capital. And the new-equity focus reflects the NID's purpose: the relief exists to encourage new equity financing (balancing the tax system's traditional bias toward debt, which gets an interest deduction), so it targets new equity injections (the behaviour it incentivises) rather than rewarding all existing capital—which is why it's confined to new qualifying equity, exactly the confinement the all-capital assumption misses. This is the library's earn-not-assume and calculate-don't-quote principles applied to the NID: the same discipline that calculates the IP Box's effective rate rather than quoting the headline and earns reliefs on their conditions, here earning the NID on new equity within the cap. So earn the NID on new qualifying equity at the reference rate, within the cap—rather than assuming it on all the company's capital. "A deduction on equity" sounds like it covers all the equity, which invites the all-capital assumption—but the NID is earned on new qualifying equity, capped at 80% of taxable income, and it's earned on new equity, not assumed on all capital, so the company that calculates it on the qualifying new equity claims the right deduction, while the one that assumes all-capital NID overstates a relief that the new-equity condition, reflecting the incentive's purpose, actually confines to the equity it was designed to encourage.
